Albania’s Electricity System Faces Critical Structural Challenges

Albania’s electricity sector is at a pivotal moment, characterized by its heavy reliance on hydropower, which accounts for over 95% of domestic electricity generation during wet years. However, this dependence poses significant risks as the country grapples with climate volatility and the pressures of market liberalization. The concentration of system stability and price formation risk in hydrology has rendered Albania’s electricity system one of the most fragile in Europe.

The backbone of Albania’s generation capacity consists of three major hydropower plants on the Drin cascade: Fierza, Koman, and Vau i Dejës. These facilities not only supply the majority of annual energy but also provide nearly all dispatchable flexibility. The absence of a substantial thermal backup means that prolonged hydrological deficits cannot be adequately addressed. Although solar and wind capacities are gradually increasing, they remain insufficient to compensate for extended periods of low hydro output.

During favorable hydrological conditions, Albania can achieve near self-sufficiency and even export electricity. Conversely, in dry years, import dependency can surge to levels between 30% and 40% of total consumption, leading to import costs that may reach hundreds of millions of euros. These expenses directly impact public utilities and the national budget, highlighting a critical vulnerability in financial planning.

Climate change has exacerbated this situation by altering precipitation patterns, resulting in longer dry spells interspersed with intense rainfall events. This unpredictability complicates reservoir management, forcing operators to make high-stakes decisions regarding water allocation. The opportunity costs associated with these choices have increased significantly as the timing and intensity of rainfall become less predictable.

Historically insulated from regional market fluctuations through bilateral import arrangements, Albania’s electricity system is now becoming increasingly exposed to market dynamics due to ongoing reforms mandated by Energy Community obligations. Starting in 2026, thousands of non-household consumers will face market-based pricing, shifting the impact of hydrological variability from utility finances to broader economic factors such as industrial competitiveness and inflation.

This transition fundamentally alters the concept of “renewable advantage.” While hydropower offers low marginal-cost energy when available, it fails to provide price stability in a system dominated by a single resource. Price volatility is evident; during wet periods, prices may plummet toward operating costs, while dry spells can cause spikes that align with regional import parity often dictated by gas-fired generation in neighboring markets.

Unlike Serbia or Romania, where coal or nuclear resources offer some insulation against hydrological stress, Albania lacks domestic alternatives when hydro output declines. This situation implies that Albania not only imports electricity but also adopts the pricing mechanisms prevalent in surrounding markets. Consequently, fluctuations in regional gas prices or scarcity conditions directly influence Albanian wholesale prices during deficit periods.

The operational adequacy of Albania’s electricity system is further compromised by its inability to secure necessary power over extended durations during droughts. Unlike many systems that experience scarcity for limited hours annually, Albania may face shortages for thousands of hours during dry years. This reality necessitates a robust portfolio capable of addressing seasonal deficits rather than relying solely on short-term flexibility solutions like batteries.

Interconnection with neighboring countries serves as a crucial component for mitigating domestic diversification challenges. While transmission links allow Albania to tap into regional diversity as a substitute for local resources, limitations exist regarding cross-border capacity and availability during times of regional stress. In scenarios where multiple countries experience similar hydrological challenges or high demand simultaneously, Albania finds itself competing for imports at peak prices.

The fiscal implications are significant; during years marked by high import reliance, electricity procurement costs can rival substantial public spending initiatives. As these costs are influenced more by climatic conditions than demand growth, they pose forecasting challenges that complicate budget planning and introduce macroeconomic risks often overlooked in energy discussions.

Although expanding renewable energy sources beyond hydropower is frequently proposed as a solution to enhance resilience, it does not address the fundamental structural issues within Albania’s electricity system. Solar generation peaks during summer days and may not align with periods of low hydro availability, while wind generation remains inconsistent and regionally correlated. Thus, even with a more diversified renewable portfolio, Albania’s exposure to risk persists without adequate domestic backstops.

As Albania transitions from a centrally managed hydro system toward a market-exposed hybrid model reliant on renewable imports, strategic management becomes essential. A well-managed transition would involve optimizing reservoir management not just for energy output but also for price stability and security value. Interconnections should be viewed as critical infrastructure for insurance against supply shocks during stress periods.

Failure to strategically navigate this transition could leave Albania vulnerable to significant economic instability characterized by liberalized prices lacking sufficient buffers and renewable dominance without diversification. The pressing challenge remains: how effectively can Albania design its electricity system to absorb the inherent variability introduced by climate change and market forces? The outcome will define the future landscape of Albanian energy policy and economic stability.
